Study Notes
- The interest rate represents the cost of using money, typically expressed as a percentage of the principal amount.
- Various types of interest rates exist.
Nominal Rate
- This is the stated interest rate that does not account for compounding.
Periodic Interest Rate
- This is the interest rate charged per period.
- For example, a nominal rate of 12% compounded monthly translates to a periodic interest rate of 1%.
Effective Annual Rate (EAR)
- EAR is the actual interest rate a borrower pays due to compounding, also referred to as the effective yield.
- EAR can be calculated using the formula: EAR = (1 + (Nominal Rate / m))^m - 1, where m is the number of compounding periods per year.
- For instance, a credit card with an 18% interest rate compounded monthly would have an EAR calculated as (1 + (0.18 / 12))^12 - 1 = 0.1956.
- Therefore, the credit card's EAR is 19.56%.
