What is a bond?
- A bond is a debt security that represents a loan made by an investor to a borrower (typically a corporation or government)
- The borrower promises to pay back the principal amount (the initial amount borrowed) at a specified maturity date
- The borrower also promises to pay interest payments to the investor at regular intervals (usually semi-annually)
- The interest rate is typically fixed at the time of issuance and known as the coupon rate
- When investors buy bonds, they are essentially lending money to the borrower.
- In exchange for lending the money, the investors receive the periodic interest payments and the principal back at maturity.
- Bonds are considered a relatively low-risk investment compared to stocks, as they are backed by the issuer's promise to repay the principal.
- The interest payments are also typically quite predictable.
- However, bonds do carry some risk.
- If the issuer defaults on the loan, investors could lose some or all of their investment.
