- Learning Objectives:
- Define, classify, and account for the cost of property, plant, and equipment (PP&E).
- Compute depreciation using straight-line, units-of-production, and double-declining-balance methods.
- Journalize entries for the disposal of PP&E.
- Compute depletion and journalize the entry for amortization of natural resources.
- Describe the accounting for intangible assets and goodwill.
- Explain the reporting of depreciation, amortization, and impairment losses in the income statement and balance sheet.
Nature of PP&E
- PP&E are long-term, relatively permanent assets.
- Examples include equipment, machinery, buildings, and land.
- Also referred to as tangible capital assets or fixed assets.
- They are physically present, owned by the company, and used in its normal operations.
- They are not intended for sale in the ordinary course of business.
- Their useful life spans more than one year.
Costs of Acquiring PP&E

Buildings: Purchase price, sales taxes, permits, sales commission, costs for modifications for use, interest on borrowing for construction, insurance during construction, and repairs to existing buildings, architect's and engineer's fees

Machinery and Equipment: Purchase price, sales taxes, permits, sales commission, costs for modifications for use, interest on borrowed money to finance purchase, insurance while in transit, repairs to used equipment, freight charges, installation costs, and assembly and testing costs

Land: Purchase price, sales taxes, permits, broker's commission, costs for modifications such as removing buildings, grading, and leveling, and title and surveying fees.

Costs not included in the cost of the asset: Vandalism, installation mistakes, uninsured theft, and damages during unpacking and installation.
Cost Model versus Revaluation Model
- Under IFRS, companies can choose a cost model or revaluation model.
- Revaluation model: Long-term assets are recorded at fair value.
- Cost model: Records assets at historical cost.
Lump-Sum Purchases
- Lump-sum (basket) purchases involve buying multiple assets in a single transaction for a single price.
- Allocate the lump-sum amount to individual assets based on their relative fair values.
Capital vs. Revenue Expenditures
- Capital expenditures: Enhance the asset's life or improve its usefulness.
- Revenue expenditures: Benefit the current period only.
Depreciation Methods
- Straight-line: Equal depreciation expense each year. [ (Cost - Residual Value) / Useful Life]
- Units of Production: Depreciation expense varies based on the asset's output. [(Cost - Residual Value) / Total Units of Production]
- Double-declining-balance: Depreciation expense is higher in the early years of the asset's life. [2 x Straight-line rate x Book Value]
Depreciation for Partial Years
- For assets acquired or disposed of mid-year, depreciation is calculated for the portion of the year used.
Impairment of Long-Term Assets
- Loss in the fair value of an asset leading to impairment.
- The carrying amount of the asset exceeds its market value.
- Reported as impairment loss in income statement.
Depreciation for Income Tax Purposes
- Capital Cost Allowance (CCA) is used.
- CCA rates are pre-determined and differ by asset type.
- Residual value is typically ignored for CCA calculations.
Intangible Assets
- Non-physical assets used in business operations.
- Examples: patents, copyrights, trademarks, computer software.
Goodwill
- An intangible asset arising from a business acquisition.
- Arises when the purchase price exceeds the fair value of the net assets.
- Not amortized; periodically reviewed for impairment.
Reporting in Financial Statements
- Depreciation/amortization expense and impairment losses are reported in the income statement.
- Property, plant, and equipment (PP&E), and other long-term assets are shown in the balance sheet.
- Each asset class is typically presented disclosing the carrying amount net of accumulated depreciation or amortization.
